Pushing Towards The Eurozone

2008 will be a seminal year for Slovakia as it moves into the final stages of its eurozone entry process. In the latest Slovakia Business Forecast Report we examine the country's economic outlook and whether there are any fundamental risks that could impede euro adoption. Our core scenario remains that the country will receive approval to join the eurozone sometime in the first half of 2008. We conclude that the structural inflationary outlook remains positive, the exchange rate is stable and under the control of the central bank and that fiscal dynamics are likely to remain well within the bounds of the Maastricht criteria.

Prime Minister Robert Fico and his Direction-Social Democracy Party (Smer) are expected to remain in firm control of the domestic policy agenda for the foreseeable future. That said, we do caution that there are some risks to government stability in the near future as coalition ructions between Smer and junior partner HZDS continue through 2008. While it is not our core scenario, risks of early elections are growing, especially as much of the impetus to maintain cohesion of the coalition will evaporate once the country receives approval to join the eurozone sometime in the spring. In that event, we would expect Smer to dominate the polls, gaining seats in the National Council and reasserting its agenda of integration with the eurozone and expanded social spending.

While the euro will be the key issue from a monetary, fiscal and economic policy standpoint, 2008 will also be pivotal in terms of the country's economic trends. Whereas the theme for 2007 was 'as good as it gets', for 2008 we highlight the long-expected real GDP growth slowdown as the economy moves away from the rapid export-oriented development characteristic of the 2004-2007 years. While foreign direct investment and export growth levels will remain strong, private consumption growth is likely to become an increasingly important driver of the economy, helping to keep growth above 5.0% through our forecast period. This will come with inflationary risks though. To be sure, Slovakia will no longer be able to enjoy rapid economic growth without a corresponding impact on consumer prices.

A key factor in our core view of a shift in Slovak economic drivers from exports and capital investments to private consumption has been the rapidly tightening labour market. Unemployment levels in Slovakia are forecast to continue falling through the medium term corresponding to high real wage growth and increased labour costs. This will impact upon the country's attractiveness as a greenfield investment destination for manufacturing industries, especially as companies refocus their attention away from the increasingly costly central European region to the new and potential EU members in south-east Europe. That said, high unemployment and low costs remain in the relatively undeveloped eastern part of the country, and we expect much of the new capital investments to be redirected there, away from the highly urbanised west.
