2008 Elections To Herald Positive Change

Taiwanese GDP growth impressed in 2007 with Q307 GDP coming in at an astounding 6.92% year-on-year (y-o-y). Some of this momentum will be carried over into 2008, and the inauguration of a new government and president should boost both business and consumer sentiment, as well as improve economically vital cross-strait relations. Nevertheless, Taiwan's high dependence on electronics exports poses a threat to long-term economic growth as competition increases from the mainland and Vietnam. Indeed, there are already signs that both domestic and foreign firms are opting for other locations for low value-added production facilities. Promoting a diversification of the economy will therefore be a key priority for the next administration, which will also have to find a new modus vivendi with Beijing and Washington.

Ahead of the January 12 parliamentary and March 22 presidential elections, we predict a victory for the opposition Kuomintang (KMT) Party and its candidate Ma Ying-jeou. This should mean a drastic improvement in cross-strait relations, which are becoming increasingly important for the island's economy. The rising economic and military might of Beijing will, however, be a challenge for Taiwan's de facto independence as the US is looking less willing, and able, to defend the island. Improving relations with Washington will therefore also be an important task for the next president.

Economic growth surprised on the upside in both Q207 and Q307, mainly due to strong exports and the ongoing recovery of domestic demand. The outlook for 2008 is, however, more mixed. Sluggish US demand has so far been offset by strong exports within Asian the region, mainly to mainland China. The repercussions of the downturn of the US economy are, however, unlikely to yet have been felt in full, and Taiwan's export sector looks set to face tougher external conditions in 2008. We have thus raised our 2007 GDP forecast up from 4.5% to 5.1% while retaining that for 2008 at 4.7%.

The present government's reform of the tax system, which included cutting the inheritance tax by 10 percentage points (pp) in August 2007, looks likely to be continued in 2008 as both the main presidential candidates are campaigning on lowering taxes and lifting restrictions on business. The economic programmes of Ma Ying-jeou (KMT) and Frank Hsieh (DPP) carry many similarities, the main difference being Ma's TWD3.99trn public investment programme, which we view as a threat to recent years' fiscal consolidation. A clear election victory for Ma and the KMT would, however, have a significant effect on business conditions by opening the gateway to mainland China, thus unleashing one of Taiwan's strongest comparative advantages.
