The current global economic crisis is having a significant impact on Saudi Arabia’s food and drink sector, as discussed in BMI’s recently published Saudi Arabia Food & Drink Report for Q209. The economy is on a downturn, with a rise in unemployment and a decline in living standards, along with falling oil prices. However, the country will remain relatively stable, as its demographics will work in its favour relative to some of its neighbours: a large and growing domestic population means solid demand for goods, welcome news for the food and drink industry.
Nevertheless, firms will feel the impact of the current difficulties. For example, the Saudi-based Savola Group recently announced that its annual profits fell drastically due to provisions made on investments, and what it termed a ‘collapse’ in commodity prices. Net profit for 2008 was SAR202mn (US$53.9mn) compared to SAR1.23bn the year before. A sharp fall in commodity prices led the company to make major provisions against its inventory position and investment portfolio, which was also hard hit by the global economic downturn. While the food division did manage to post an annual profit of SAR1mn (US$0.27mn), the drop in raw material prices resulted in fourth quarter losses of SAR252mn (US$67.2mn).
However, it is not all bad news, as some firms will manage to benefit from the economic downturn and use it as an opportunity to expand their operations on the cheap. For example, according to reports in the local press, French retailer Carrefour, along with local partner MAF Group, is considering expanding its Saudi store network in order to take advantage of the country’s falling real estate prices. New development projects will now come at a far cheaper price, after urban land values have experienced a 15-20% drop in value. The cost of land is generally a major factor when considering expansions in Saudi Arabia, therefore the firm has decided to not only move ahead with all of its existing projects, but also to consider new ventures. For a retailer such as Carrefour that can afford to make investments, the current economic crisis represents strong expansion opportunities.
Another industry major which is taking a similar approach of expanding its operations is American drinks giant PepsiCo which in February signed a deal with Saudi-based Almarai to create a joint venture in order to target the region’s emerging markets, as well as parts of Asia and Africa. The joint venture (JV) will be called International Dairy & Juice Ltd with PepsiCo to hold a 52% stake in the venture. This move into the dairy category is a part of Pepsi’s strategy of growing its presence in health food categories in emerging markets. Bourgeoning per capita income growth over the past five years on the back of high oil prices has led to a sharp rise in the purchasing power of Saudi consumers, which has boosted the food sector immensely. Despite the current economic downturn, we do not expect a pronounced shift in consumer spending habits within the food and drink sector.
